Free Cash Flow Explained in Plain English
Free cash flow (FCF) answers a blunt question: after running the business and paying for the investments needed to keep it going, how much cash is actually left over? That leftover cash is what funds dividends, buybacks, debt paydown, and growth — which is why many investors trust it more than headline earnings.

Why it can beat earnings
Accounting net income and real cash aren't the same. A company can post healthy earnings while cash lags — because of uncollected receivables, rising inventory, or heavy capital spending. FCF cuts through that.

There's an old line among investors that "earnings are an opinion, but cash is a fact," and free cash flow is where that bite shows up. Net income is shaped by judgment calls — how quickly to depreciate equipment, when to recognize a sale, how to treat a one-off item. Those choices are legal and often reasonable, but they give management room to make a so-so year look polished. Cash is much harder to dress up: either it landed in the bank or it didn't. That's why seasoned analysts often flip to the cash flow statement first, and treat a persistent gap between rising profits and lagging cash as a flag worth chasing down.
Worked example: profit isn't always cash
Two firms report the same $300 net income, but their cash reality differs sharply.

Firm A turns profit into surplus cash. Firm B's profit is "trapped" — heavy reinvestment and weaker cash conversion leave it with negative FCF despite identical earnings. Same income statement, very different durability.

Notice that everything on that list is something owners actually care about — and none of it can be paid out of accounting profit. A dividend is funded by cash, not by net income; a buyback spends cash; debt is repaid with cash. A company with strong, growing free cash flow has options and resilience: it can reward shareholders, strengthen its balance sheet, and invest in growth all at once, without leaning on lenders or issuing new shares that dilute you. A company that reports profits but produces little cash has to borrow or sell stock to do those same things — a very different, and far more fragile, position to be in.
Context still matters. Low FCF can be healthy (a company investing hard for growth) or a warning (a company that can't convert sales to cash). And high FCF can hide under-investment that hurts later. Judge the multi-year trend, and compare FCF to net income — if earnings keep rising while cash lags, dig in.
FCF doesn't replace analysis of growth, the balance sheet, and valuation — but it helps separate businesses that merely look profitable from those that genuinely produce surplus cash.
None of this makes free cash flow a magic number. A young company pouring every dollar into a genuine growth opportunity can run negative FCF and still have a bright future, while a mature company can flatter a single year's cash flow by starving the business of needed investment. As always, the multi-year trend and the reason behind it matter more than any one figure. But if you only had time to check one thing beyond the headline profit, "does this company actually generate cash?" is about the most revealing question you could ask.
